The equilibrium in the goods market and the money market determines the level of national income and interest rates in the economy. The IS curve with a negative slope represents the equilibrium in the goods market through the inverse relationship between interest rates and income. The LM curve with a positive slope represents the money market equilibrium through the positive relationship between income and interest rates. The intersection of the two curves results in a general equilibrium where there is no tendency to change. Fiscal policy shifts the IS curve while monetary policy shifts the LM curve. The effectiveness of policy depends on the slope of the curve, which is determined by structural parameters. Crowding out reduces the effectiveness of fiscal policy when interest rates rise and investment falls. Policy coordination is necessary to achieve output and price stability targets simultaneously. An open-economy model extends the analysis by incorporating the balance of payments and the exchange rate regime.
